I am looking at upgrading to ver 4.0. However, I gathered that .net framework has support for ajax and wcf functionality.

Will CCS 4.0 run on .net 3.5 or it needs to be switched to .net 2.0.

Are there any plans to utilize the new support in .net framework 3.5?

ASP.NET 3.5 is not a really a new version of .NET. It is an add-on or upgrade to .NET 2.0 so your projects and IIS will still say .NET 2.0.
The change for web projects is in the references included in the web.config.
It is my understanding that the AJAX functionality in CCS is converted to MS Ajax only when using the InMotion framework. I have not tested this yet.

We have had great results using CCS 4.0 on projects that reference teh .NET 3.5 features so no problems there - just make sure the .NET 3.5 entries are in web.config.
A complete rundown on what is different is here:
